Can one employee supervise another (have a direct report) if they both have the same job title? HR is saying it's illegal due to FLSA.

Job titles are essentially meaningless, so no, I wouldn't say it's illegal.

However, it doesn't make a damned bit of difference if it's illegal or not. If the employer doesn't want to allow it, they don't have to.

And while it's not illegal per se, it's a damned stupid thing to do. They SHOULDN'T allow it, whether the law specifically prohibits it or not.
